Cash vs. accrual accounting: how to run accrual operations without losing cash-basis tax advantages

Cash accounting tells you what cleared your checking account. Accrual accounting tells you whether the work your crews completed this month actually made money. In our analysis of 1,275 public accounting and bookkeeping job postings, 701 listings (55.0%) sought tax-ready books and CPA year-end handoffs (including a 279-listing [21.9%] sub-bucket citing Accounts Receivable and Accounts Payable aging/cutoff tracking), and 244 listings (19.1%) cited contractor job costing, progress billing, and WIP schedules (161 [12.6%] direct job-cost COGS allocation and 83 [6.5%] WIP/retainage schedules).

Management Reporting

Always Run Accrual Monthly

Matches field labor (Account 2210), supply-house bills (Accounts 2010 & 2120), and deferred deposits (Accounts 2420 & 2450) to the exact month the job runs.

Tax Filing Strategy

IRC Section 448(c) Cash Option

Qualifying contractors under the IRC Section 448(c) average gross receipts test ($30M in 2024, $31M in 2025, $32M in 2026) can run accrual books all year and let their CPA file tax returns on a cash or completed-contract basis.

Worked contractor example: why cash basis creates a $255,000 profit illusion

Consider an illustrative $4.8M commercial and residential HVAC contractor growing 25% year over year. Because the company collects annual maintenance memberships upfront and takes 50% mobilization deposits on replacement installs while paying supply houses on Net-30 terms, cash-basis accounting reports $640,000 of net income when true accrual economic profit is $385,000.

The 6 balance-sheet accounts that separate real accrual books from a QuickBooks toggle

Clicking the "Accrual" radio button on a QuickBooks Profit and Loss report only changes how open Customer Invoices (Accounts Receivable) and entered Vendor Bills (Accounts Payable) display. True operational accrual accounting requires six balance-sheet control accounts tied out every month:

1. Accounts Receivable & Retainage Receivable (Accounts 1200 & 1210)

Separate ordinary progress billings (Account 1200) from 5% to 10% contractual retainage withheld until substantial completion (Account 1210). Leaving retainage inside standard AR makes current 0-30 day collections look past due and triggers a 100% surety haircut past 90 days.

2. Costs in Excess of Billings / Underbillings (Account 1350)

Under ASC 606 percentage-of-completion accounting, when a project is 60% complete on cost but only 45% billed, the 15% earned unbilled revenue is recorded as a current contract asset in Account 1350.

3. Accounts Payable & Unbilled Material Accruals (Accounts 2010 & 2120)

Enter vendor bills using the invoice date on the packing slip, not the date you pay the statement. At month-end, accrue delivered equipment or subcontractor work where the vendor invoice has not yet arrived into Account 2120 Accrued Unbilled Materials & Subcontractors (keeping Account 2150 reserved for Short-Term PO Financing Liability).

4. Accrued Field Payroll & Payroll Tax Liabilities (Account 2210)

When a biweekly pay period ends on the 24th of the month, the final 6 or 7 workdays of the month must be accrued into Account 2210 (and reversed on the 1st of the next month) so labor gross margin is not overstated by 20%.

5. Deferred Service Membership Liability (Account 2420)

Annual residential or commercial maintenance agreements collected upfront belong in Account 2420 and recognize ratably (1/12th per month) or as tune-up visits are completed.

6. Customer Deposits (Account 2430) & Billings in Excess of Costs / Overbillings (Account 2450)

Pre-start mobilization deposits on unstarted jobs belong in Account 2430 (Customer Deposit & Gift Card Liability), while progress billings that exceed cost-to-cost completion on active jobs belong in Account 2450 as an ASC 606 contract liability, preventing unearned cash from looking like profit.

Step-by-step checklist: how to convert from cash to accrual in QuickBooks Online

  1. Lock a hard cutover date and save baseline cash reports: Choose the last day of a closed fiscal year or quarter. Export and archive the Cash-Basis Balance Sheet, Trial Balance, and Profit and Loss so your tax preparer has an immutable bridge to the prior tax return.
  2. Reconcile bank, credit card, and payment clearing accounts (1150, 1160, 1170-1180): Before adding accrual entries, verify that checking, credit card, Inter-Account & CC Payment Clearing (1150), Undeposited Funds / AR Remittance Hold (1160), and Merchant Processor, POS & Delivery Subledger Clearing (1170-1180) tie to zero unexplained variance against bank and merchant statements.
  3. Tie out open Accounts Receivable (1200) and Retainage (1210) to your FSM: Compare the open invoice aging in ServiceTitan, BuildOps, Housecall Pro, or Jobber against QuickBooks AR as of the cutover date. Reclassify unapplied customer credits and move held retention into Account 1210.
  4. Enter open supplier bills and credit card cutoffs into Accounts Payable (2010): Gather all unpaid supply-house statements, subcontractor applications, and equipment rental invoices dated on or before the cutover date and record them in the period incurred.
  5. Post opening deferred revenue (2410/2420), WIP (1350/2450), and accrued payroll (2210): Calculate the unearned portion of active maintenance plans, active project over/underbillings, and stub-period field wages as of the cutover date, and record them with reversing journal entries where appropriate.
  6. Maintain a two-column tax bridge for your CPA: Keep your monthly books on GAAP or operational accrual, and provide your CPA with a clean year-end accrual-to-cash conversion workpaper so you preserve IRC Section 448(c) cash-basis tax deferral where eligible.

Frequently asked questions

What is the main difference between cash and accrual accounting?

Cash accounting records revenue only when money hits your bank account and records expenses only when cash leaves. Accrual accounting records revenue in the period work is performed and earned, and matches direct labor, materials, and subcontractor expenses to that same period regardless of when invoices are paid.

Can my business use accrual accounting for monthly management reports and still file taxes on a cash basis?

Yes. Most contractors and service businesses under the IRS Section 448(c) inflation-adjusted gross receipts threshold ($30 million average annual gross receipts for 2024, $31 million for 2025, and $32 million for 2026) maintain accrual-basis books every month for accurate job margins, bank covenants, and surety bonding, while their CPA exports a cash-basis trial balance or posts tax-basis conversion entries once a year for the tax return.

Why does toggling QuickBooks from Accrual to Cash produce wrong numbers?

When deposits are entered as direct income instead of liability items, when vendor bills are paid directly through bank feeds without entering Bill records, or when payment clearing accounts (Accounts 1150, 1160, and 1170-1180) contain duplicate entries, toggling the QuickBooks report radio button between Cash and Accrual mixes both methods and distorts both views.

When do banks and surety underwriters require accrual financial statements?

Commercial banks typically require GAAP accrual statements with monthly AR and AP aging schedules once credit facilities exceed $500,000 to $1,000,000. Surety underwriters require accrual statements with an ASC 606 Work-in-Progress (WIP) schedule (Accounts 1350 and 2450) once single or aggregate bonding capacity exceeds $1,000,000 to $2,000,000.

How long does a cash-to-accrual conversion take in QuickBooks Online?

For a single-entity contractor or service business with 6 to 18 months of history, an opening-balance cutover and subledger tie-out takes 5 to 10 business days. Level starts with a $300 Flat-Fee 48-Hour QuickBooks Diagnostic Sprint (credited 100% toward any multi-month catch-up cleanup, sell-side QoE prep, or ongoing monthly bookkeeping, controller, or CFO engagement started within 30 days) to run our 18-Check Forensic Outlier Scan, install our 3-Account Clearing Architecture (1150/1160/1170-1180) and trade Chart of Accounts, and execute one selected 48-hour fix track.
